How do you cut a figur eout and blend into background, like this example

Use a layer mask.
Click on the little rectangle with the circle in it on the layers pallet.
Make sure the color you are painting with is black.
Paint the areas you do not want and then copy and paste what is left.
If you cover something you did not want to, paint it back over in white.

To fade it into the background you need to change the opacity of the brush you are using when masking. use a very light opacity at the start and make it harder as you go up.
